Sequential allocation means that all the drops gathered by the party are split evenly among party members within range. So what you pick up might not be what you get in your inventory, but someone in your party will get it.

Free allocation means that what you pick up is what you get and it will go into your inventory.

When doing quests that have quest items to be picked up, most parties will choose to go free allocation. When grinding sequential allocation is more fair.

How exactly do i go about switching it between the two. I've been in both types of parties but haven't seen the option to do either.

Group leader does it by right clicking his own portrait(top left) and changing the setting from the drop down menu.
